(1) Mary was reading a French grammar book in English.

(2) Mary was reading a French grammar book written in English.

Which is correct?

Both are "correct", but sentence (2) is clearer.

Yes. It could be understood to mean, for example, that Mary was reading (aloud, in English) a translated French grammar book.

It could also mean she is reading a book written in French, but reading aloud in English. To do so, she would very likely be fluent in both languages.
