I am going to make up an example below.

(1) At first, Mr. Brown had prepared a basic reading activity for his pupils. To extend or expand the activity, he decided to have them make up their own story and read it out to their class.

Which verb in bold is correct?

I think "expand" is the right verb here. This is because Mr Brown has outlined a 'basic' story and requires the students to create more detail, such as deepening the plot or building characters in the story. "Extend" means to make longer, and while telling the expanded story would take longer, it isn't the main thrust of Mr Brown's intention.
